What is Hedging?

Hedging is a financial strategy used to reduce risk and protect against potential losses. Think of it as buying insurance—you don’t expect your house to catch fire, but you still insure it just in case. Similarly, investors and businesses hedge their bets to minimize financial surprises.

How Does Hedging Work?

Hedging typically involves taking an opposite position to your main investment. If one side loses value, the other helps compensate. It’s a way to limit risk rather than maximize profit.

Examples in Action:

✔️ Stock Market Hedging – You own tech stocks but worry about a market drop. Buying a “put option” (which gains value if stocks fall) can protect your portfolio.

✔️ Currency Hedging – You’re a Canadian business that imports products from the U.S. If the exchange rate changes, your costs could skyrocket. By locking in a fixed rate with a forward contract, you hedge against currency fluctuations.

✔️ Commodities Hedging – Airlines hedge fuel costs by purchasing oil futures, ensuring they don’t pay too much if oil prices surge.

✔️ Personal Finance Hedging – Holding a mix of stocks, bonds, real estate, and cash reduces the risk of losing everything in a market crash.

Why Should You Care About Hedging?

Even if you're not an investor, hedging helps protect your money:

🔹 Emergency Fund: Keeping cash reserves is a hedge against job loss or unexpected expenses.
